Review of Mastering the Market Cycle
Why this book?
I have read his previous book, The Most Important Thing in Investing, and find it insightful. Thus, I want to see what he has to say about the market cycle.
Sources of cycle
Market cycles arise from naturally occurring phenomena and also from the ups and downs of human psychology and from the resultant human behaviour.
Defining risk
There are many definitions of risk. But he defines risk as the possibility of things not going the way we want.
The future should be viewed as a range of possibilities and as a probability distribution, which reflects one’s view of tendencies.
Not all predictions should be treated as equally likely to be correct, and thus they should not be relied on equally.
The investment environment is shaped by the way investors collectively are viewing risk and behaving with regard of it and the state of the environment is key in determining how we should behave in regard to risk at that point.
Role of psychology
Reality is greatly exaggerated by swings in psychology. The excesses on the upside and the downside of a cycle are the result of exaggerated swings of the pendulum of psychology.
The inconstancy in attitudes toward risk is both the result of some cycles and the cause or exacerbator of others.
The current AI boom seems to fulfil his condition of the investor’s greatest enemy: when risk aversion and caution evaporate and risk tolerance and optimism take over.
Intelligent investing
Investing consists of positioning capital so as to benefit from future events.
The job of an investor is to deal with the prices of assets, assessing where they stand today and making judgements regarding how they will change in the future. The two things that affect the price are fundamentals and psychology.
Superior investing comes from buying high-quality assets when the deal is good, the price is low, the potential return is substantial, and the risk is limited. There is no intelligent investing in the absence of quantification of value and insistence on an attractive purchase price.
Conclusion
This book is all about calibrating one’s portfolio position through the market cycle.
In investing, there is no tactic or approach that always works, since the environment is always changing, and investors’ efforts to respond to the environment cause it to change further. The only way to try to be correctly positioned as the cycle moves is to make well-reasoned judgements and adjust the attributes employed. Even the best temperature-taking cannot tell us what will happen next, only the tendencies.
The first step towards doing the things that are right for the times is understanding what things really mean, rather than how they make investors feel.
In conclusion, we can only try to gauge the current position in the market cycle. With the judgement, we can decide to be more aggressive or defensive in our portfolio positioning to increase our odds of success.
